(TAX UPDATE) Accelerated Capital Allowance & Tax Incentives on AI Machines and Servers

01Introduction
Your vendor's quotation says "AI Solution". One line. RM1 million.
Your finance team codes it to Computer Equipment. Your tax computation applies whichever rate the template applied last year. Nobody asks what is actually inside the crate.
That single line item is the reason a good claim becomes a weak one.
There is no accelerated capital allowance for artificial intelligence in Malaysian tax law. There is accelerated capital allowance for prescribed ICT equipment, for computer software, and for automation equipment that adapts Industry 4.0 elements. Artificial intelligence describes what the technology does. It is not a category of qualifying expenditure.
The tax outcome follows the legal classification of what you bought, not the label your vendor printed on the invoice.
02The starting point
Accounting depreciation on servers, workstations and machinery is not deductible for income tax purposes. Capital allowance under Schedule 3 of the Income Tax Act 1967 takes its place.
To claim, you must generally carry on a business, incur qualifying capital expenditure, own the asset, and use it for the purposes of that business. For the annual allowance, you must still own and use the asset at the end of the relevant basis period.
Full capital allowance is available where the asset is used wholly and exclusively for business purposes. Where use is mixed between business and private purposes, the claim must be apportioned. A GPU workstation that a director also uses for personal projects is not a clean claim.
03AI servers and ICT equipment: the current position
The Income Tax (Accelerated Capital Allowance) (Information and Communication Technology Equipment) Rules 2024, P.U.(A) 328/2024, were gazetted on 30 October 2024 and have effect from the Year of Assessment 2024. They allow a person resident in Malaysia to claim accelerated capital allowance on the purchase and installation of prescribed ICT equipment used in that person's business.
There is no sunset date. Unlike the time limited windows discussed below, these Rules carry no expiry provision and continue to apply until they are revoked, as they themselves revoked the 2018 Rules. So this is your standing position, not a closing window. Do not accelerate a purchase decision on the assumption that these rates are about to lapse.
The prescribed assets include computers and components, central processing units, storage, screens, accessories, communication and network equipment, and software systems or software packages.
An AI server built from GPUs, CPUs, storage and networking components can reasonably fall within those categories. The Schedule to the Rules does not need to say "artificial intelligence" for the claim to work. It says "computer and component", and a GPU card is a component.
What the Rules will not do is make the argument for you. Your supporting documents must describe the specifications and the business function of the equipment clearly enough that a reader who has never seen your server room can place each item in the Schedule.
The current rates are an initial allowance of 40% and an annual allowance of 20%.
That produces 60% in the first year, because initial and annual allowances are both claimed in the year the asset is incurred and in use. Then 20% in the second year, and 20% in the third. Fully claimed over three years of assessment.
Keep the two periods distinct. Three years is how long it takes to write off one asset. The Rules themselves run indefinitely, so each new asset starts its own three year run.
This is a timing benefit. It brings the deduction forward. It does not increase the total allowance beyond the qualifying cost of the asset.
04The Budget 2026 proposal: a two year write off
Budget 2026 proposed a temporary accelerated capital allowance at an initial allowance of 20% and an annual allowance of 40%.
The proposal covers four categories. Heavy machinery procured from local manufacturers. Plant and general machinery acquired from local manufacturers. ICT equipment and computer software. And consultation, licensing and incidental fees relating to customised computer software development.
Note where the local manufacturer condition sits. It was stated for the machinery categories. It was not stated for ICT equipment and computer software. That distinction matters when your AI server is imported, and it is one of the points the gazetted Rules will settle.
The proposed window is qualifying capital expenditure incurred from 11 October 2025 to 31 December 2026, with the expenditure fully claimed within two years.
Take an AI server costing RM1 million. Under the proposal you would claim RM600,000 in the first year, being the 20% initial allowance together with the 40% annual allowance, and RM400,000 in the second year.
Assuming a 24% rate and sufficient business income, the total tax effect is RM240,000 either way. What the proposal changes is the timing. Against the existing ICT rates, the second year allowance rises from RM200,000 to RM400,000, so RM48,000 of tax benefit moves from the third year into the second.
That is the entire benefit. Useful if you are funding hardware out of working capital. Not a reason to bring forward a purchase you were not going to make.
The Budget document describes this as a proposal, and detailed conditions are to follow in subsidiary legislation. Verify the gazetted Rules applicable to your year of assessment before you finalise the claim. Where the gazette departs from the announcement, the gazette governs.
05Not every AI investment is ICT equipment
Four distinctions decide most claims.
AI servers and GPU workstations
Servers, CPUs, GPUs, storage and network components are the strongest case for the prescribed ICT categories.
Ask your vendor to identify the hardware, the installation, and the related components separately on the invoice. A description reading "AI solution, RM1 million" gives you nothing to work with, and the default treatment of an unallocated lump sum will not favour you.
AI software
Purchased AI software may fall within "software system or software package".
Confirm what the contract actually transfers. Software ownership, a perpetual licence, a time limited licence, and access to a hosted service are four different arrangements with four different accounting and tax consequences. The commercial conversation rarely draws that line. Your tax position depends on it.
Cloud computing and AI subscriptions
Payments for enterprise AI subscriptions, copilot licences, or cloud GPU capacity generally do not involve the purchase and ownership of physical ICT equipment. There is no qualifying expenditure and no capital allowance.
Such costs fall to be considered under the ordinary business deduction rules, depending on the nature of the payment. Cross border payments raise separate questions on withholding tax, service tax, and, where the counterparty is related, transfer pricing. A recurring card charge to a foreign provider is not outside scope simply because it is small and automated.
Server room infrastructure
Server racks, uninterruptible power supply systems, electrical installation, cooling systems and renovation works do not qualify merely because they support an AI server.
Each item has to be tested. Is it part of the ICT equipment, separate plant or machinery, an installation cost, an industrial building component, or non qualifying renovation expenditure? A bundled invoice for a server room build has to be analysed and apportioned, and the analysis is far easier before the invoice is issued than after.
06The alternative: Automation Capital Allowance
A separate incentive may be available to qualifying manufacturing and services companies, and it remains open.
Automation Capital Allowance provides 200% on the first RM10 million of qualifying expenditure incurred within the years of assessment 2023 to 2027.
Applications are received by MIDA from 1 January 2023 to 31 December 2027, and MITI confirmed to the Dewan Rakyat in October 2025 that the incentive runs until 2027, with 609 projects approved to that point. Its scope covers machinery, equipment, software or systems adapting Industry 4.0 elements, and artificial intelligence is expressly one of those elements, alongside cloud computing, big data analytics, cybersecurity, system integration, simulation, the Internet of Things and autonomous robots.
The principal conditions include incorporation under the Companies Act 2016, a minimum of 36 months carrying on the qualifying manufacturing or services activity, use of the equipment directly in that activity, a demonstrable reduction in man hours and improvement in productivity, and the relevant licence or regulatory approval for the activity.
Applications are evaluated jointly by MIDA on non technical grounds and SIRIM on technical grounds.
One point of statutory mechanics explains why this incentive survived the February 2026 cutover. Automation Capital Allowance approvals are granted under sections 127(3)(b) and 154(1)(b) of the Income Tax Act 1967, not under the Promotion of Investments Act 1986.
The closure of new manufacturing applications under the PIA 1986 on 28 February 2026 therefore did not close this incentive. That said, the New Incentive Framework expressly emphasises automation and technology upgrading, and the services sector transition fell in the second quarter of 2026, so confirm with MIDA that the Automation CA guidelines still govern before you build an application around them.
The incentive is also mutually exclusive from pioneer status, investment tax allowance and income tax exemptions. Read that alongside the non application rule below, because the exclusions run in both directions.
This is an approval based incentive, not a self assessment claim. Buying an AI server does not by itself satisfy the automation requirements. If the equipment is not used directly in the qualifying activity, the application will not succeed.
07Malaysia Digital status and the MD Tax Incentive
If your business is genuinely building with AI rather than merely buying it, the Malaysia Digital route is the one to price first.
Two points of terminology, because they are routinely conflated. Malaysia Digital status, administered by Malaysia Digital Economy Corporation Sdn Bhd, replaced MSC Malaysia status in July 2022 and moved the regime from a location based model to an activity based one, so an approved company may operate anywhere in Malaysia. MD status is not a tax incentive.
The MD Tax Incentive, launched on 31 May 2024, is a separate application with its own eligibility criteria, submitted through MDEC but deliberated by the National Committee on Investment, with the decision letter issued by MIDA.
The scheme remains open as at the date of this article. Applications are made on the Malaysia Digital platform, the current published guidelines are dated 9 July 2025, and MDEC has not published a closing date for the scheme. Given the phased rollout of the New Incentive Framework across 2026, confirm the position with MDEC before you build a timeline around it.
The MD Tax Incentive is outcome based and tiered, and is offered to eligible companies undertaking qualifying activities that leverage promoted technology enablers. Artificial intelligence and big data analytics sit expressly among those enablers, alongside blockchain, cloud, cybersecurity, drone technology, Internet of Things, robotics and automation, creative media technology including extended and mixed reality, integrated circuit design with embedded software, and advanced network connectivity and telecommunication technology.
It comes in two categories, and the rates differ between them.
Under the New Investment Incentive, the Reduced Tax Rate route gives 0% on qualifying intellectual property income, subject to the modified nexus approach, and 5% or 10% on non IP income, for ten years. The Investment Tax Allowance route gives 60% or 100% of qualifying capital expenditure, set off against up to 100% of statutory income, for five years.
Under the Expansion Incentive, the Reduced Tax Rate route gives 15% on qualifying IP income, subject to the modified nexus approach, and on non IP income, for five years. The Investment Tax Allowance route gives 30% or 60% of qualifying capital expenditure, again against up to 100% of statutory income for five years.
The eligibility gates are where most SMEs fall out. New Investment requires MD status already awarded, minimum paid up capital of RM50,000, and no sales invoice issued for the qualifying activity in Malaysia before the application is submitted, with a limited twelve month concession for companies holding at least 60% direct or indirect Malaysian equity. Expansion requires minimum paid up capital of RM250,000, at least 36 months in operation, and MD or MSC Malaysia status.
Read the last criterion in both lists carefully. The applicant must not have been granted any tax incentive by the Government of Malaysia in relation to the qualifying activity. That is the mirror image of the non application rule discussed below, and it means the sequencing of your claims is not a detail you can tidy up later.
Both routes reshape the capital allowance analysis, and in opposite directions.
08If you take the Investment Tax Allowance
The non application provisions in the 2024 ICT Rules bite. Where investment tax allowance has been granted in respect of the same expenditure, or where a section 127 exemption is referable to it, the accelerated rates are disapplied.
That does not remove capital allowance altogether. It removes the acceleration. You fall back to the ordinary Schedule 3 rates on that asset, and claim the investment tax allowance separately on the same qualifying capital expenditure.
Which limb of the non application rule applies depends on the legal instrument under which your incentive was granted. Read the approval letter and identify the enabling provision before you decide. Do not assume.
09If you take the Reduced Tax Rate
Here the arithmetic quietly inverts.
Accelerated capital allowance is worth the allowance multiplied by your effective tax rate. At 24%, the RM1 million AI server carries RM240,000 of eventual tax value, and moving RM200,000 of allowance one year earlier is worth RM48,000 of timing benefit.
At a reduced rate of 5% on the income against which the allowance is absorbed, the same RM1 million carries RM50,000 of tax value, and the same one year acceleration is worth RM10,000.
A business chasing the two year write off while sitting on a 5% rate is optimising the wrong variable. Where allowances exceed the income available to absorb them, unabsorbed capital allowance carries forward against the same business source, which converts a timing benefit into a deferred one.
What this means in practice
The MD Tax Incentive is a strategic decision made at project design stage. Accelerated capital allowance is a compliance decision made at filing. They are not alternatives on a menu, and running them in the wrong order is how businesses end up locked out of both.
If MD status and the MD Tax Incentive are realistically available to you, model them before you commit capital. If they are not, the ICT accelerated capital allowance is your working answer.
One further caution on framework. The New Incentive Framework took effect for new manufacturing applications from 1 March 2026, with the services sector following in the second quarter of 2026. Existing approvals continue on their approved terms. Since the MD Tax Incentive is deliberated by the National Committee on Investment, confirm which framework governs an application submitted today rather than relying on a published summary, including this one.
10No double claim on the same expenditure
The 2024 ICT Rules are disapplied where the same expenditure has already attracted investment tax allowance under the Promotion of Investments Act 1986, reinvestment allowance under Schedule 7A, investment allowance for the service sector under Schedule 7B, another accelerated capital allowance made under section 154, or certain exemptions under section 127.
11What to do before you sign the purchase order
Identify the components. Separate servers, GPUs, storage, networking equipment, software, subscriptions, installation and renovation.
Confirm the ownership model. Purchase, hire purchase, lease, or cloud subscription. Under hire purchase, qualifying expenditure for each year is the capital portion of the instalments, not the full cash price.
Check the date of use, not the date of order. Qualifying expenditure is treated as incurred when the asset is capable of being used for the business. GPU lead times of ten to sixteen weeks are ordinary. An order placed in October and commissioned in February belongs to the following year of assessment, and may fall outside a time limited window.
Obtain itemised invoices. Nothing described as "AI system" or "digital transformation package".
Document the business purpose. Approval papers, project proposals, technical specifications, and evidence of how the system supports the business.
Compare the available incentives. The ordinary ICT accelerated capital allowance, the proposed two year Budget 2026 treatment, Automation Capital Allowance, and the MD Tax Incentive. Check your effective tax rate before you value any acceleration.
Confirm the legislation before claiming. A Budget announcement is not a substitute for a gazetted rule.
12KTP View
Malaysia's tax system supports investment in AI, automation and digital infrastructure. But the benefit attaches to the legal classification of the expenditure, not to the marketing language of the vendor.
An invoice that says "AI machine" does not qualify for anything.
The strongest claim is built before the asset is bought. Structure the contract, separate the hardware and software components, decide which incentive you are electing into, and keep the supporting documents contemporaneously.
Buy the technology for its business value. Plan the tax treatment before you sign the purchase order.
